Employee share schemes – much needed reform on the way

Employee Share Schemes (ESS) are used by high growth companies to attract, retain and motivate staff by aligning their interests with founders and institutional investors.

These equity schemes have historically been subject to complex regulation, which made them difficult and costly to implement. Fortunately, the Federal Parliament has passed long overdue amendments to the tax rules relating to ESS interests as well as other changes to remove regulatory barriers to establishing Employee Share Schemes.

The changes are important for high growth companies and their investors as they provide:

  • the ability to offer of more meaningful amounts of equity with a new maximum cap of $30,000 per year per participant (up from $5,000 per year currently);
  • relaxed disclosure and regulatory requirements;
  • a broader pool of participants who may be offered equity; and
  • a simplified regulatory regime where the equity is offered at no cost to the participant.

Changes to extend corporate law relief

Parliament has recently passed amendments to remove the regulatory barriers in offering Employee Share Schemes under the Corporations Act 2001 (Cth) (Act). These changes aim to make it easier to establish an Employee Share Scheme compared to the current regulatory regime under ASIC Class Orders 14/1000 and 14/1001. These changes take effect on 1 October 2022.

Regulatory framework

An ESS which does not require payment by the employee to participate in the scheme still needs to comply with ASIC Class Order 14/1001 and if not, the usual obligations under the Act regarding fundraising, such as:

  • being required to give a disclosure document (e.g. prospectus/PDS) unless otherwise exempted under the Act;
  • restrictions on hawking and advertising of offers; and
  • being required to hold an Australian Financial Services Licence to provide general financial product advice in connection with the offer.

To qualify for relief from the obligations under the Act on fundraising (see opposite), one of the following needs to be met:

  • ESS interests are offered for consideration (which includes the exercise price for options) and the issue cap, simplified disclosure requirements and terms of the offer comply with the new regime;
  • ESS interests are offered for nil consideration; or
  • ESS interests are offered to an investor who already falls under an exemption to provide a prospectus or PDS (e.g. sophisticated investors and senior managers).

Monetary caps for private companies

Equity grants must not exceed $5,000 in value per year per participant.

Equity grants are capped at a value per year per participant as follows:

  • $30,000 (and for options, up to $150,000 over 5 years); plus
  • 70% of dividends received in the year; plus
  • 70% of cash bonuses received in the year.

Exemption from monetary caps

No equivalent provision in current law.

Where the ESS interests are for nil consideration (such as performance rights, zero exercise price options or free shares), there are no monetary caps.

Offers which require payment for the ESS interests are subject to a monetary cap until there is a liquidity event. Where a liquidity event occurs, the monetary cap ceases to apply so participants can purchase an unlimited amount at the time of the event.

Only directors, employees and certain independent contractors are able to participate.

Disclosure

  • No disclosure document is required where the ESS complies with ASIC Class Order 14/1000 (listed companies) or 14/1001 (unlisted companies).
  • A disclosure document (prospectus or PDS) is required where the ESS does not comply with the ASIC Class Orders. Limited exceptions to the disclosure requirements are available (such as for sophisticated investors and senior managers).

Documentation relating to the grant is still needed to be provided. 

A disclosure document is required to be provided where payment is required to be made to participate.

The required disclosure document is less onerous than a traditional prospectus/PDS and must cover:

  • for a listed company or registered scheme:
    • certain warnings; and
    • explanations on how to find the market price of the underlying equity interests;
  • for an unlisted company:
    • certain warnings;
    • certain financial information about the company;
    • a valuation of the interests; and
    • a statement that the company is solvent.

Tax changes

Changes to the tax rules governing Employee Share Schemes have been passed in Parliament (which commence on 1 July 2022) to remove the taxing point when a holder ceases employment. Prior to these changes, employees would usually have to sell their ESS interests (such as options) to fund the tax payable on the original equity grant. The changes will apply for taxing points which occur after 1 July 2022, so employees with grants received before 1 July 2022 are able to take advantage of the changes. Where to from here?

The amendments to the ESS rules are welcome and provide flexibility for start-ups and scale-ups to offer more meaningful amounts of equity with simpler legal obligations. It is a dramatic change to the current regime which has been too rigid from a regulatory perspective to allow equity grants to a broad range of employees, directors and other service providers. The current $5,000 cap and requirement to provide a disclosure document (unless limited exceptions were met) often resulted in the exclusion of more junior employees from these equity plans.

As most early-stage businesses are cash intensive, finding and attracting talented individuals is difficult without generous equity grants. The amendments are likely to make this less challenging.
